Binomial Options Model
In finance, the binomial options pricing model (BOPM) provides a generalizable Numerical analysis, numerical method for the valuation of Option (finance), options. Essentially, the model uses a "discrete-time" (Lattice model (finance), lattice based) model of the varying price over time of the underlying financial instrument, addressing cases where the Closed-form expression, closed-form Black–Scholes formula is wanting. The binomial model was first proposed by William F. Backward Induction
Backward induction is the process of reasoning backwards in time, from the end of a problem or situation, to determine a sequence of optimal actions. It proceeds by examining the last point at which a decision is to be made and then identifying what action would be most optimal at that moment. Using this information, one can then determine what to do at the second-to-last time of decision. This process continues backwards until one has determined the best action for every possible situation (i.e. for every possible information set) at every point in time. Monte Carlo methods are used in corporate finance and mathematical finance to value and analyze (complex) instruments, portfolios and investments by simulating the various sources of uncertainty affecting their value, and then determining the distribution of their value over the range of resultant outcomes.
